The market expects the RBI to keep the repo rate unchanged, but investors are closely watching Governor Sanjay Malhotra's commentary for signals on the future policy path. Banking stocks remained under pressure as traders awaited clarity on inflation, liquidity and the broader economic outlook.

Bank stocks traded lower on Tuesday as investors stayed on the sidelines ahead of the Reserve Bank of India's (RBI) monetary policy decision due on Wednesday. While the market largely expects the central bank to keep interest rates unchanged, uncertainty over its commentary on inflation and liquidity kept banking shares under pressure.

The Nifty Bank index fell as much as 1% during the session to an intraday low of 57,651.15, with most private sector lenders trading in the red.

Federal Bank was the biggest loser on the index, dropping more than 3%. Axis Bank declined over 1.5%, while AU Small Finance Bank, HDFC Bank, ICICI Bank, State Bank of India and IndusInd Bank fell between 0.5% and 1%. Canara Bank, Bank of Baroda and Punjab National Bank were among the few gainers, trading higher despite the broader weakness.

The RBI's Monetary Policy Committee (MPC) began its three-day meeting on August 3. Governor Sanjay Malhotra is scheduled to announce the policy decision on Wednesday, August 5, at 10 am, followed by a press conference at noon.

Most economists expect the RBI to leave the repo rate unchanged after its June policy review. As a result, the market is less focused on the rate decision itself and more on what the central bank says about inflation, liquidity and the outlook for economic growth.

Inflation has moved higher in recent months, with retail inflation rising to 4.38% in June, above the RBI's medium-term target of 4%. At the same time, tensions in West Asia have kept investors alert to the possibility of higher crude oil prices, which could add to imported inflation and complicate the central bank's policy path.

That has made this policy meeting particularly important for interest rate-sensitive sectors such as banking. Any indication that the RBI is becoming more cautious on inflation or plans to keep liquidity tighter for longer could influence expectations for future rate moves.

Banks have generally reported healthy June-quarter earnings, with loan growth remaining steady and asset quality staying largely stable across major lenders. Even so, investors have turned cautious ahead of the policy announcement, preferring to wait for fresh cues from the central bank before increasing exposure to the sector.

The banking index has been among the stronger performers this year, supported by resilient credit demand and steady earnings. However, with the policy decision just a day away, traders trimmed positions across several large-cap banking stocks.

Markets will also watch Governor Malhotra's comments on inflation, global risks and domestic growth for clues on the RBI's policy direction over the coming months. While a status quo on rates is widely expected, any shift in the central bank's tone could determine the near-term direction of banking stocks.
